it filters the incoming air to the cabin. I'm not sure where it's located on the e46 3-series, but on my e38 740iL, the microfilters are located on the underside of the hood, just below the grills at the base of the windshield. On the e32 7-series, the microfilter is located inside the car, behind the glovebox and above the transmission tunnel.

You've also got a recirculation filter, which filters the air in the cabin when your HVAC controls are set to the recirculate mode. That's a lot of filters!
